A small percentage compounds into a large number
An expense ratio of one percent sounds negligible against an expected return of seven. It is not, because the fee is charged on the whole balance every year while the return compounds on what remains. Over thirty years, a one percent annual fee consumes roughly a quarter of the final value compared with a fund charging nothing, and around a fifth compared with one charging 0.05 percent. The fee is not one percent of the return, it is one percent of the balance, every year, including on the growth the earlier fees already reduced.
The comparison that matters
The relevant question is never whether a fee is small in absolute terms but what it buys. A fund charging 0.75 percent more than an index alternative must outperform by 0.75 percent every year, after its own costs, simply to break even. Persistence studies from S&P and others consistently find that the large majority of active funds fail to beat their benchmark over ten and fifteen year periods, and that past outperformance predicts future outperformance weakly at best.
Fees are the one input you control
Future returns are unknown and uncontrollable. Fees are known in advance and fully within your control. That asymmetry is why fee minimisation is the most reliable improvement available to an ordinary investor: switching a portfolio from an average of 0.8 percent to 0.1 percent is a guaranteed 0.7 percent a year, which over a working lifetime is frequently the difference between retiring at one date and another.

Frequently Asked Questions
What counts as the total cost of a fund?
The expense ratio covers management and administration, but transaction costs inside the fund, bid-ask spreads, platform fees and any adviser fee sit on top. The all-in figure is often considerably higher than the headline ratio, so compare like with like.
What is a reasonable expense ratio?
Broad index funds and ETFs commonly charge between 0.03 and 0.20 percent. Actively managed equity funds typically charge 0.5 to 1.5 percent. Anything above about 1 percent needs a specific justification you can articulate.
Does a higher fee mean better management?
The evidence points the other way. Fee level is one of the more reliable negative predictors of future net performance, because the fee is certain and the outperformance is not. Low cost is the closest thing to a free improvement available.
How much does an adviser fee add?
A typical percentage of assets adviser fee of 0.5 to 1 percent stacks on top of the fund cost, and over thirty years it compounds identically. That may be worth paying for planning and behavioural coaching, but it should be a deliberate decision priced against what it delivers.
Do fees matter as much in a low return environment?
More. A 1 percent fee against a 4 percent return takes a quarter of the return; against 10 percent it takes a tenth. Lower expected returns make fee minimisation more important, not less.
